You accepted a job for $60,000 a year. You do the math: $60,000 / 12 months = $5,000 per month. But when the first direct deposit hits, it’s only $3,800. What happened?

This is the difference between Gross Pay and Net Pay.

Definitions

Gross Pay

This is the “sticker price” of your labor.

  • For Hourly: Rate x Hours Worked (e.g., $20/hr x 40hrs = $800).
  • For Salary: Annual Salary / Pay Periods (e.g., $60k / 24 = $2,500).
  • This is your earnings before anyone takes a slice.

Net Pay (Take-Home Pay)

This is the actual amount that lands in your bank account.

  • Formula: Gross Pay - (Taxes + Deductions) = Net Pay.

Where Does the Money Go? (Common Deductions)

1. Mandatory Federal Taxes (FICA)

The Federal Insurance Contributions Act (FICA) mandates two specific taxes for almost all US employees:

  • Social Security: 6.2% of your gross pay (up to a wage cap). This funds retirement benefits.
  • Medicare: 1.45% of your gross pay (no cap). This funds healthcare for seniors.
  • Total FICA: 7.65% of your check is gone before you even look at income tax.

2. Income Tax Withholding

  • Federal Withholding: Based on your W-4 form and tax bracket. This is a pre-payment of your annual income tax bill.
  • State Withholding: Similar to federal, but varies by state. (States like Texas and Florida have 0% state income tax!).

3. Voluntary Deductions

These are costs you agree to pay for benefits:

  • Health Insurance: Your portion of the premium.
  • 401(k) / Retirement: Pre-tax contributions to your savings.
  • HSA / FSA: Contributions to health savings accounts.

Example Calculation

Let’s look at a sample paycheck for a focused week:

  • Gross Pay: $1,000.00

Deductions:

  • Social Security (6.2%): -$62.00
  • Medicare (1.45%): -$14.50
  • Fed Tax Withholding (~10%): -$100.00
  • State Tax (~3%): -$30.00
  • Health Insurance: -$50.00

Total Deductions: -$256.50

Net Pay: $1,000 - $256.50 = $743.50

Why It Matters

When negotiating a salary, always think in terms of Gross Pay, but budget your life based on Net Pay. A $5,000 raise might only result in $3,500 of extra cash in your pocket after taxes.
